Holding companies:
the financial advantages

Business Adviser meeting with two business owners

Does your business consistently generate more profit than you withdraw to live on? That is exactly the situation where a holding company, or management corporation, delivers its full financial value.

We have already covered the general uses of a holding company: asset protection, preparing a sale, business succession. This article focuses on the financial mechanics: where the advantage comes from, how surpluses move, and how to put them to work.

The tax dimension falls under the Income Tax Act and its Quebec counterpart, and is always worked out together with your tax specialist or accountant.

Why do people talk about tax deferral with a holding company?

Because a corporation’s active business income is taxed at a rate well below the highest personal rates. As long as the profits stay within the structure, only the corporation has paid its tax: the difference remains invested and works before personal tax ever applies.

This is not a permanent saving, but a deferral. Personal tax will come due when you withdraw the funds; in the meantime, every year your surpluses compound on a larger base works in your favour.

How do surpluses move from the operating company to the holding company?

Through intercorporate dividends. Between connected corporations, these dividends are generally tax-free when the structure is properly set up.

The operating company can therefore pay its excess cash up to the holding company without triggering personal tax, since you have not pocketed anything yourself. At the same time, that money leaves the risk zone: if a lawsuit or a rough commercial stretch hits the business, its creditors can no longer reach it.

What can you do with surpluses once they sit in the holding company?

Put them to work. The holding company becomes an investment vehicle: a securities portfolio, real estate, or a start-up loan to a second business you launch without starting from scratch.

This allocation has another merit: it keeps the operating company “pure”. To qualify for the capital gains exemption on a sale of shares, the operating company must meet criteria on the composition of its assets; a corporation bloated with investments may no longer qualify. Housing the surpluses in the holding company preserves that exit door.

Key takeaways

Tax deferral

Profits left inside the structure bear, for now, only the corporation’s own tax.

The gap with personal rates stays invested and keeps working until the day you withdraw the funds.

Intercorporate dividends

Between connected corporations, they generally flow tax-free from the operating company to the holding company.

The surpluses end up sheltered from the business’s creditors, ready to be invested.

When it is not worth it

If your profits are entirely consumed by your lifestyle, there is nothing to defer and nothing to invest.

The holding company then adds recurring costs with no real advantage in return.

Salary or dividend: how should you pay yourself?

There is no single answer: the right mix depends on your cash needs, your social coverage and your family situation, and it is worked out with your tax advisors. The holding company does add a precious dimension, however: choosing the moment. A lean year, a gradual retirement, a personal project; you decide when to trigger personal tax rather than absorbing it by default.

One caution applies to income splitting. Since 2018, the tax on split income rules have severely restricted dividends paid to family members who are not actively involved in the business: poorly structured, they are taxed at the highest marginal rate. What used to pass for a routine family strategy must now be validated case by case.

Corporate-owned life insurance

The holding company can take out and pay for a life insurance policy on the entrepreneur’s life. On death, the insurance proceeds largely feed the capital dividend account, which allows tax-free dividends to be paid to the shareholders or the estate.

This is advanced machinery: the order of ownership of the policy, the beneficiary designation, the calculation of the account, every detail matters. It is structured with your insurance advisors and tax specialists, never on the back of a napkin.

What does a holding company cost, and when does it add nothing?

A holding company is a second corporation to keep alive: separate financial statements, separate tax returns, registers to maintain, recurring professional fees. Those costs come back every year, whether the structure is serving you or not.

Our observation from the field is simple: a holding company pays for itself when the business durably generates more than its owner’s lifestyle. If every dollar of profit funds your day-to-day, the structure runs empty; better to wait until the surpluses become recurring before adding complexity.

Why consult a lawyer before structuring your holding company?

Because a poorly built structure can cancel the very advantages you are after: intercorporate dividends recharacterized and taxed, a miscalculated capital dividend account, a purification undertaken too late to save the exemption.

The right structure is built as a team. At Meka Avocat, we design and document reorganizations together with your accountants and tax specialists, so that the financial mechanics of the holding company genuinely serve your goals: accumulation, investment, transfer.

Frequently asked questions

Does a holding company save tax?

It does not reduce total tax; it shifts when it is paid and changes its character. Profits not needed for the owner's lifestyle move up to the holding company without immediate tax and stay invested there, personal tax being triggered only when a dividend is actually paid out.

How do surpluses move from the operating company to the holding company?

By dividend. A dividend paid by an operating company to a company connected to it can, as a general rule, be received without immediate tax. Anti-avoidance rules frame that treatment and are verified case by case.

Salary or dividend, how do you choose?

Salary creates pension entitlement and contribution room; dividends avoid payroll charges. The right mix depends on the target income, the ownership structure and the current year. This decision is made with the accountant, every year.

At what level of profit does a holding company become worthwhile?

There is no universal threshold. The calculation weighs the annual cost of the holding company, meaning bookkeeping, tax returns and registry fees, against the surpluses actually available each year. A company that pays everything out as salary gets almost nothing from it.

Do your profits durably exceed your lifestyle?

If so, every year without a holding company leaves your capital working less hard than it could. A consultation lets you assess what a holding company would concretely change for your situation, and put it in place without missteps.

The financial advantages of a holding company make more sense against the broader picture in the holding company, an underused tool for SMEs. The structure comes into its own at the point of an estate freeze or a business sale, and our incorporation and structuring service.
