The holding company,
an underused tool for SMEs

Your business generates profits you do not need to withdraw? Year after year, those surpluses pile up in the operating company, exposed to the hazards of doing business: lawsuits, creditors, a rough commercial stretch.

The holding company, also known as a management corporation, answers precisely this problem. Many Québec SMEs would do well to weigh the option seriously; few take the time to do it.

The applicable framework is the Quebec Business Corporations Act or the Canada Business Corporations Act, depending on the regime under which the company was incorporated, supplemented by the general rules of the Civil Code of Québec.

What exactly is a holding company?

A holding company is a corporation that operates no business of its own. It holds assets: most often the shares of the operating company, sometimes investments, a building or intellectual property. It collects, invests and redistributes, with no employees or clientele of its own.

The classic structure is simple. You hold the shares of the holding company, and the holding company holds the shares of the corporation that operates the business. Two corporations, two separate patrimonies, two layers of protection.

Sheltering your surpluses

The first advantage is defensive. The operating company concentrates the risks: contracts, employees, civil liability, suppliers. Cash sitting there remains exposed to those risks, even once it no longer serves the operations.

The holding company lets you move the surpluses out. The operating company pays it intercorporate dividends, generally tax-free when the structure is properly set up. The money leaves the risk zone without triggering personal tax, since you never pocketed it yourself.

The result: if the operating company runs into a lawsuit or a difficult period, the amounts transferred to the holding company in good time sit beyond the reach of its creditors.

Choosing when to pay the tax

The second advantage is tax-related. As long as the funds stay in the holding company, the personal tax that would apply on their withdrawal is deferred. You choose the moment to pay yourself income: a slow year, a gradual retirement, a personal project.

The surpluses can also be invested from within the holding company: securities, real estate, stakes in other companies. The structure becomes an accumulation vehicle distinct from the business that feeds it. We break down this mechanic in our article on the financial advantages of a holding company.

Key takeaways

Protect the surpluses

Excess cash does not have to sit in the operating company, exposed to its risks.

Intercorporate dividends, generally tax-free, let you move it into the holding company.

Choose when the tax hits

Funds kept in the holding company trigger no personal tax as long as you do not withdraw them.

You decide when and how to pay yourself income, based on your actual needs.

Prepare the sale or succession

The holding company makes it easier to purify the operating company ahead of a sale and serves as the foundation for an estate freeze.

The earlier the structure is put in place, the more options it offers when the time comes.

Selling, transferring, reorganizing

The holding company also plays a key role when it is time to sell. For a share sale to qualify for the capital gains exemption, the operating company must meet certain tests as to the composition of its assets. An operating company bloated with cash and investments risks no longer qualifying. The holding company allows you to “purify” it by taking in those excess assets, ideally well before the business goes to market.

It is just as useful for succession. The estate freeze, which locks in the value of your shares so the next generation can share in future growth, almost always rests on a holding company.

Finally, the holding company can separately own the building or the intellectual property used by the operating company. Those strategic assets are no longer exposed to the risks of the operations, while remaining at the service of the business.

When a holding company is not the answer

The tool is not universal. If your company’s profits are entirely consumed by your cost of living, there are no surpluses to protect and no tax to defer: the holding company adds costs without any real benefit.

Two corporations also mean two sets of books, two tax returns, two registers to maintain. In the startup phase, simplicity has a value of its own: many entrepreneurs are better off waiting until the surpluses become recurring before adding complexity to their structure.

Why consult a lawyer before creating your holding company?

A poorly assembled holding company can cost more than it delivers: intercorporate dividends that become taxable for lack of a proper structure, a purification undertaken too late, an organization incompatible with the succession you have in mind. The tax rules involved are technical, and their traps are very real.

The right structure is built as a team: the lawyer designs and documents the reorganization, the accountant measures its effects on your financial statements, the tax specialist validates every angle. At Meka Avocat, we work hand in hand with your advisors to put in place holding structures aligned with your goals: protection, growth, sale or succession.

Frequently asked questions

What is a holding company for in a small or mid-sized business?

To move surpluses out of the company that takes the risks, to choose when personal tax is triggered, to hold the building outside the operating company, and to prepare a sale or a succession without having to reorganize under pressure.

When is a holding company not the right answer?

When the company generates no surplus, when everything is paid out as salary each year, or when the business is barely starting. The annual cost of the structure then exceeds the benefit it provides.

Can a holding company be created after incorporation?

Yes, through a share capital reorganization with a tax rollover. The operation is common but costs more than planning the structure from the start, and it requires coordination between the lawyer and the tax specialist.

Does a holding company protect against the operating company's creditors?

It protects what was taken out before the risk materialized. A transfer made once the difficulties are already known can be attacked under the Civil Code of Québec. The structure is put in place in calm waters.

Are your surpluses sleeping in the wrong place?

If your operating company is piling up cash it no longer needs, the question deserves to be asked now, not on the eve of a sale or a lawsuit. A consultation will assess whether a holding company belongs in your structure, and how to set it up without a misstep.

A holding company rarely serves one purpose at a time: it shields assets, sets up the estate freeze, and opens the financial advantages that weigh heavily at the point of sale, and our incorporation and structuring service.
